Correspondence or Proposal Generation Fails on Windows 2008 / 2012 Servers

Symptoms
Customer had upgraded to Siebel 8.1.1 and running on Windows 2008/2012 server. Correspondence generation is failing with the following error -
FileOpen: There is insufficient memory. Save the document now.
(D:\...\XYZ_Doc1.doc)
ObjMgrBusServiceLog Error 1 000000054b67157c:0 2010-02-01 17:50:03 (docgen.cpp (1579)) SBL-EDC-00154: An error has occurred in opening or initializing correspondence document.
Please contact your systems administrator.
Additional symtpoms are Failed or Generating status or even blank template...
DocServer Generation either in Failed or Generating status for even blank template.
Machine running on Win 2008/2012 and MS word 2007 install.
SIEBEL.HTML File doesn't get generated.

For Proposal generation failing DocServer logs shows:
